Why reduce the size from 160 to 120?

To cut production costs as the classic line isn't selling as well as the Nano's and the touch.

Also because there were 2 version of the iPod classic, and their aesthetics were different. I think the iPod classic 'Thin' was 80GB and the iPod classic 'Thick' was 160GB. They've dropped the 'Thick' design and upgraded the 'Thin' version to 120GB

That's the iPod Classic, not the Touch.
Also, the 120Gb Classic's RRP of £179 sits in between that of the previous 80/160Gb models (£159/£229)
One drive = one variation of the Classic to manufacture (the 160Gb model was thicker than the 80Gb, the new 120Gb is similar to the 80Gb)

Also, although the Nike+ functionality is built in, this just means the receiver is built in. You will still need to buy the Nike+ kit for the transmitter.
