Remove the sim card when unlocking,
The error message sounds like a file is missing, what system is in your phone
settings/about/firmware

are you using blackra1n by any chance,I kept getting that error with an ipod touch, found the dll file and it kept coming up with loads more.Found out in the end,if you copy blackra1n into program files(x86)/common files/apple/apple application support and then run it,it will work.

It would not jailbreak my touch though,I had to use redsn0w in the end

Use redsnow.

1. Restore phone to 3.1.3
2. Download 3.1.2
3. Connect iPhone, Open Rednsow.
4. When redsnow asks you to browse for a firmware use 3.1.2
5. You'll need to download the bootloader files to unlock the 2g, I think they are 39.bin and 46.bin
6. Follow the instructions.
7. Done
